First you have to collect some alchemy plants. I'm sure you've run across these. They're fairly large, weedy looking things that you find in different colors. Right click on the plant while its in your inventory, and a menu will pop up allowing you to choose what size potion you want to make. IIRC with level three extract you can make up to large size. Then another menu will come up with options to select what type (health, mana, stamina, etc.). Select what kind and voila, the potion is in your inventory.

With level four extract you can start using the holy water, which lets you make permanent potions. Depending on what type you make, a permanent potion will add 105 to health or mana, 200 to stamina, or 8 points to attributes like speed, intelligence, strength, survival.

Hope this helps.

Yes, but that's in the first game, though. ;) Alchemy is much different in DD than BD, and the holy water in the original is only used for the quest with the transformed animals that you're talking about.
