You can buy 'Rags' from the alchemy merchant in the Merchant District (I like how a district can be merchant district when there are just two merchants). I haven't as of yet found a clear use for these things. You can't wear them, I couldn't enchant them, and I never found a related quest.

Anyone got any thoughts on this?

Why can't there simply be items that have no real purpose? Also, the merchant district has many merchants; it's just that most are not explicitly interactable being as assumed that they will sell items that are of no use to the player... more "rags" if you will.
