I fixed it by installing the old patch. I had already installed the 1.3 patch, but I had assumed it included the two previous patches. After I installed 1.1 and 1.2 patches, it worked again. Thanks.

No, I can be standing right next to the guy and this happens. I've been in a hundred fights in this game and its never happened before. Also, I went back to Caalenfire and tried the dialogue in different ways but always the same result.
