Yep, creatures and loot level up with you. There are several threads in the forum complaining about and/or praising this feature, so you could use the search feature if you're interested in other people's strategies for coping. If you're on the PC, there are also several mods that change the way the leveling works (check the Oblivion Mods sticky thread).

Destroyed the threat of Oblivion, yes. All the creatures in tamriel, probably not (they're random, so you never run out of hostile NPCs and creatures in the wilderness or in most caves & ruins).

The only armor better than ebony from a pure protection standpoint is daedric armor, although glass armor is almost as good and much lighter. For the most part you can't buy either one (you can usually only loot it from the bodies of fallen enemies).

IMHO from around level 15 to 25 or so is when the game is hardest. At lower levels (below 10) the enemies aren't as tough, and at ultra-high levels (above 30) they eventually stop leveling up with you. If you 've come this far I'd suggest leveling up to at least level 30.

That's the daedric artifact Azura's Star. You get daedric artifacts by quests at daedric shrines. Spoiler:
You'll get a major hint to the location of Azura's shrine when you do the main quest, because you need to find a daedric artifact and give it to an NPC. It's in the mountains north of Cheydinhal. Personally, I wouldn't give up Azura's Star because as you mentioned this is a very powerful and useful item. Keep it and give him a different artifact.
